Can someone explain to me how this works? Where does the money come from for it? If I have no money for extensions will I lose all my players?

Not technically.

If you look at your salary obligations, it projects out for a few years. You can see it has already added arbitration estimates for each arb eligible player. So it may say for a guy's 2017 salary: $1,200,000(A).

So, that amount is already added into your salary obligations for the next season. But, if you don't pay that guy or anyone else their arbitration amounts, then obviously, you'll have less salary to be paid, thus freeing up more money for free agents and extensions if you have enough.
